The IRS expressly prohibits claiming a credit or deduction for foreign taxes paid or accrued on income that has been excluded from U.S. taxation.

  • Exclusion vs. Credit: You cannot claim a foreign tax credit or deduction for foreign taxes attributable to income excluded under Form 2555.
    If only part of your foreign earned income is excluded, you must allocate the foreign taxes between excluded and non-excluded income. Only the portion related to taxable (non-excluded) income is eligible for the credit.
  • Allocation Method: Foreign taxes must be reduced based on the portion of income excluded. The disallowed portion is computed using the ratio of excluded foreign earned income to total foreign earned income (after adjustments for related deductions).

Special Considerations

  • Passive Income: The restriction applies specifically to foreign earned income. Foreign taxes paid on other income (such as dividends or interest) may still qualify for the FTC, subject to normal rules.
  • Simplified FTC Election: If your foreign taxes relate only to passive income and meet the $300/$600 threshold requirements, you may claim the credit without filing Form 1116. This does not apply to excluded earned income.
  • Married Taxpayers: If both spouses qualify for the FEIE, each must file a separate Form 2555. Allocation of foreign taxes must be performed separately for each spouse.
  • Amended Returns: If you later elect the FEIE, you may need to amend prior returns (Form 1040-X) to remove previously claimed foreign tax credits or deductions related to the excluded income.
